Well exhaust has moisture in it and steam rises. So I am guessing that the condensation internally is what caused this. At any rate it is a cheap fix. Thanks everyone for your help.

Found the problem. Hole was on top of the muffler. The bottom of the muffler looks sound. Why does the hole form on top?
